The reserves of the U.S. banking system are a crucial factor for the Federal Reserve's decision to continue reducing its balance sheet, which fell to about 2.89 trillion USD in the week ending January 1, below the 3 trillion USD mark, reaching the lowest point since October 2020. According to data released by the Federal Reserve on Thursday, this is the largest single-week decline in over two and a half years. Bank reserves decreased by approximately 326 billion USD during that week. To meet regulatory requirements, banks were forced to reduce balance sheet activities such as repurchase agreements at year-end. This means that cash will flow to places like the Federal Reserve's overnight reverse repurchase (RRP) tool, pulling liquidity from other liabilities on the Fed's balance sheet. The RRP balance increased by 375 billion USD between December 20 and December 31, 2024, and then decreased by 234 billion USD on Thursday.

Meanwhile, the Federal Reserve is also removing excess cash from the financial system through its quantitative tightening (QT) program, while institutions continue to repay loans from the bank's term financing program.
