One of the most important skills that traders need to develop is how to manage their risk and limit their losses. One of the tools that can help traders achieve this goal is the stop-loss order. What Is a Stop-Loss Order? A stop-loss order is an order that instructs your broker to automatically close your position if the price of the security you are trading reaches a certain level. This level is called the stop price and it is usually set below the entry price for a long position or above the entry price for a short position. The purpose of a stop-loss order is to protect you from losing more than you are willing to risk on a trade. For example, if you buy a stock at $50 and set a stop-loss order at $45, you are limiting your potential loss to $5 per share or 10% of your investment. If the stock drops to $45 or lower, your stop-loss order will be triggered and your position will be closed at the best available price. Types of Stop-Loss Orders There are two main types of stop-loss orders: market and limit. A market stop-loss order becomes a market order to sell or buy once the stop price is reached. This means that your position will be closed at whatever price the market is offering at that moment. A market stop-loss order guarantees that your order will be executed, but not necessarily at your desired price. A limit stop-loss order becomes a limit order to sell or buy once the stop price is reached. This means that your position will be closed only if the market price matches or is better than your limit price.
